Ok, the problems I seem to have now are:
1. The desktop seems to be locked. Can't change background. Right click on mouse doesn't work. Not all icons showing up. Some icons show up twice.

2. Unable to run windows update from web. I get an error stating the BITS (Background Intellegent Transfer Service ) isn't running. And it is.

That's all I can tell for right now.

First disable the active desktop as described here:

Then click Start, click Run, type appwiz.cpl, and then click OK.
Check the list of currently installed programs for Windows XP Hotfix – KB842773
If it is not there go to wuindowsupdate to get it.

I was able to load sp2 now. I got the firewall up and running. Please review one more log to make sure nothing else has happened. And thanks for all you help.

Check the items listed below in HijackThis, close all windows except HijackThis and click Fix checked:

O2 - BHO: BolgerObj Class - {302A3240-4805-4a34-97D7-1645A0B08410} - C:\WINNT\Bolger.dll (file missing)

That should do it.
